Abstract: This paper presents a theoretical model and a laboratory experiment based on repeated risk sharing game to investigate how intrinsic reciprocity affect bilateral relationship building. We show that the change in intrinsic reciprocity induced by the introduction of a short-term temptation to betray the bilateral relationship surprisingly enhanced the cooperation level and so contributed to the long-term relationship building after the temptation was removed. This happens when the paired agents had asymmetric reactions to the temptation, with agents who took the temptation exhibiting positive reciprocity and agents who resisted the temptation exhibiting negative reciprocity. The positive reciprocity tends out to dominate the negative one in our experiment and leads to better long-term relationship.
